Simple interest

When you deposit money in a bank or borrow from a lender, interest is the amount charged or earned. With simple interest, the same amount is calculated each period — it is always based on the original principal.

The formula

I = Prt

I = interest · P = principal · r = rate per period (as a decimal) · t = number of periods

Worked example

Find the simple interest on $2,400 invested at 4.5% p.a. for 3 years.

Step 1 — r = 4.5% = 0.045

Step 2 — I = Prt = 2400 × 0.045 × 3

Step 3 — I = $324

Of course. With simple interest you earn the same amount every year. Compound interest is different: each year you earn interest on your interest too. Say you invest $1,000 at 10% p.a.
